I missed the part in your original post about the competitor threatening you. But it doesn't matter. Let them make their threats.
One must understand how Adwords works. First, Google takes click fraud very seriously and have procedures and mechanisms in place to prevent it, see unusual activity and reimburse you if necessary. This is something you can see in your account. In fact, they are very liberal and have seen reimbursements when they really did not have to.
Second, an advertiser is rewarded when they get more clicks. You get a higher click rate and thus your QS goes up which drives down your CPC and further pushing up your ads. So a competitor using this tactic is only hurting themselves more than you. But like I said, there are systems in place to mitigate this.
Besides, a legitimate business would not waste resources to do this. So I don't recommend it. If they are, they likely won't be in business for very long or are not doing well in the first place, seeing you as a threat. In fact, I say you already have won. Best to beat them by being a better advertiser than they are and not stoop to their level.
