For some people the option of "Stereo Mix" may not show up automatically.
In order to remedy this for windows 7(I can't imagine it's very different for any other version):
1. Open "Control Panel"
2. Go to "Hardware and Sound"
3. Press "Sound"
4. Press the "Recording" tab
5. Right click anywhere that the devices are listed and ensure that there is a check mark beside "Show Disabled Devices"
6. Right click "Stereo Mix" and enable it
It should now show up within audacity and work properly.
