Why not built up the new domain instead? Might be able to rank up easier. By 301 that into penalized domain, you may or may not get it back. I highly doubt you can, done it with web 2.0s with tier 2 links and still couldn't do anything on penalized site, new site won't make a huge difference in terms of moving the penalized site back. You might also look at some of the sites where you get tons of links from, maybe blogroll, or footer links that ended up sinking you that needs removing also.

Update:
I bought a domain with more than a quarter of a million links. I've done the 301 redirection to the original site.
I will include here any news.

I have a question for those that have used the 301 method effectively (not necessarily the OPs version, but 301s in general for ranking): Is it mainly to be used if you're trying to rank your homepage, or can it be used across many inner pages as well?
For example, I have a review site that targets a bunch of different products. Do you guys think it would work if every time I added a new review, I just bought a handful of aged PR domains and 301ed them right to the new review page and sent links at the 301s? Or do you think that after a while, Google would wonder why the hell I have hundreds of 301ed domains pointing to a plethora of different pages on my site?
I know the obvious answer here is to test it out, but I was hoping someone could share their experience first.

To be honest I never thought of redirecting another site to my penalized site. Instead I just 301ed it to a new domain which worked but this new update is throwing me everywhere.

Looks like you're on a pretty obvious climb there....if this works it'll be a pretty innovative method.

Maybe in a similar sort of fashion, if you 301 a good non-penalized domain to a penalized domain then it will dilute the penalty somewhat? Or give the site a very pure boost?
The mechanics of how it works are almost impossible to figure out but if it works, then it works!
Will make a case study on this at some point I think. I'd be interested in seeing how this site performs after the initial three month "honeymoon" period of 301s.
