on a more serious note to OP: are you sure the letter is for real? do what others recommended above, hire a lawyer and see if the letter is for real or not and worry later

Might not be real, get a lawyer and hope karma won't bite you in the ass. And PayPal doesn't care one bit about you if they have reasonable doubt about you having committed a crime, plus if they are shown a court order they will oblige and pass along your information no questions asked, hence the stupidest thing to do is use PayPal when doing illegalities. Well done.

Now, I'm not a big fan of perverts - at all - but committing evil to get them isn't conducive to a healthy, stable lifestyle nor is it any way to solve any problems in society (except your own immediate financial worries).
Furthermore, as sick as these people are (and I do mean mentally disturbed), the fact is that it can lead to them committing suicide, etc.. which is a terrible price for the people around them to pay. You did a bad thing, think about that.

I don't know the laws in your country but in the US you can't be forced to make a statement about anything by mail or in person. They're called "Miranda Rights". But that's the US. If the alleged victim lives outside your country, and this happened 4 years ago, I don't see why they'd prosecute you now. If they had something concrete on you they would have most likely pressed charges in 2010. But again, I don't live in your country so I don't know how your legal system works.
They *might* be trying to build a case against you, by threatening you with some scary letter in an attempt to make you incriminate yourself.
Either way, you should have picked up the phone and called a lawyer. I'd read the letter over the phone and they will tell you whether it's something to worry about. You're definitely not getting good legal advice on here and if someone IS trying to build a case against you last thing you wanna do is wait around on BHW for answers.

! A court case will cost a lot, and they still will have to win it before recovering whatever from you. But take a legal opinion first imho !
Anyway, blackmailing isn't blackhatting -- it's a serious criminal act, at least it is imo. Stay away, you may not be so lucky next time around... if someone blackmails me, I will see that he gets some of his bones broken soon enough, and before the law breaks the rest.
