I don't agree with your title (you SHOULD give up when you see that something doesn't work, life is not infinite and it's not worth pursuing your goals if you go from misery to misery and from failure to failure)
Now, with regards to your particular scenario I half-agree with: if a domain was penalized by google (especially if it's still indexed and especially if it's a project close to your heart) you should not give up on it. I wouldn't say never give up on it, but just not yet because it might bounce back like in your case or - God help! - it might rank in other and / or upcoming search engines that might be better than google. You never know
Anyway, lucky you and kudos for sticking to that domain (although I have a feeling that you were ready to let it expire had it not bounced back)
