Really I don't think it makes that much of a difference as far as ranking goes. For me I like blog.domain.com better myself.

It does make shittons of difference. Subdomains can be perceived as different domains and you would lose all the benefit of interlinking and size of the domain, were you to build your blog section on subdomain. Domain.com/blog, always. This is not even a discussion.

It really doesn't matter whether you use subdirectory or subdomain. Both are same as when you create a subdomain, subdirectory is automatically created and can be accessed.

I would suggest you go with Domain.com/blog as you will get the maximum benefits out of the link building carried out for the site. When you go for a sub-domains, it's always tricky and more complex stuff for link building and other purposes.
As Nargil pointed out, Often sub-domains gets misinterpreted as a different site. So go on and set up the blog within your domain itself.
