Would too much link exchange from websites in the similar niche harm your site?

As you have links from some certain sites and you also link back to them. What if Big G notices the pattern?

What is the proper way to link exchange?

I have a "Friends" section in my website that links a bunch of other niche similar sites that I link exchanged. Is this considered bad? How many can I have before i get penalized?
