Depends on the network, but usually it works like the following:
Software developers include proxy servers in their products (for monetization), and/or users download and run proxy servers.
These residential proxy servers running on people's phones and computers connect to servers operated by the residential proxy provider; this is the backconnection.
You, as a proxy buyer, connect to one of these main servers, which forwards your traffic to one of the residential proxy servers. That main server will send your traffic to a different residential proxy every few minutes/hours, hence the rotation.

Most of them are botnets. Luminati, geosurf etc are all botnets. For example, luminati claims that people willingly download their hola app, but come to find out some MIT guys did some digging and found that 30% of their network was comprised of IoT devices. Also, most of the same IP's found on luminati are also found on other botnets, such as geosurf. So the reality is that these companies are paying people to get installs (ppi campaigns) and these guys are loading up all these paying botnets into the same installer file.

In the proxy/VPN (even webhosting world), you never know exactly the settings of the product you are buying.
It's possible for providers to have millions of IPs under managements, but when it comes to their IP acquisition, we have to trust what they are saying, as we can't really test their setup.
