This website runs the TwentyEleven WordPress theme. How does he hotlink thumbnails?

It's a recommended post plugin. Search around and you'll find one, or just message the person and ask what plugin he's using.

Any idea which plugin exactly?

Related posts. No plugins needed, that can be done by changing the theme.

Use related posts, not require plugins.

Where do I find the option for related posts in my WordPress dashboard?

It depends what theme you have.

That website I have mentioned about above runs the TwentyEleven theme. Any option in that theme?

My guess would be that you can find it under widgets, it should be there with a number of other things you can drag into your sidebar to have displayed.

I tried using the Recent Posts widget... but the thumbnails didn't show up. This website I have mentioned above is probably able to set images on another server as featured images, in which case the thumbnails might show up. My question is... how is that website able to set images hosted on another domain+server as featured images?

Hes not linking out to any external sites. He just has a gallery of his own pages down there ?

Check this plugin out, it looks similar or might be the same.

That's right, but the images that we see as thumbnails are actually hosted on a different server. I'm wondering how he's able to do that.

From the page you referred to:
- Note : This plugin is showing thumb images which are exists in posts and also exists on same server, Images from remote server are not showing in related posts to prevent bandwidth theft.
