    Hey.

I am doing local SEO for a client in the UK. Small town target, just a couple of hundred thousand dwellers. Does getting hosting locally impact the search result, or is hosting anywhere in the UK sufficient?

I don't think that local hosting will effect the SERP's for local searches. You can get hosting from anywhere in UK.

Lots of pages are hosted by companies that are nowhere close to the towns the being promoted. It won't make any difference.

I read that Panda are heading towards 'local'.

If I were you, I would consider going with a local hosting (country-wise). (if their price and reliability is reasonable). Prices should be the same around the same for most hosting nowadays anyways.

No one really knows if Google make some importance on this factor, but you can try the nearest (and also good) hosting and then maybe make some case study :D
