    Definitely watermark your images. Centre the watermark or put it somewhere noticeable where they cannot crop it out and make the opacity 15% or so. Any online image editor will be fine.

    Use a hidden watermark and then send him a C and D and if he ignores, sue him and sit back and collect your cash. Check out http://www.dmca.com/

    if he's hotlinking just change the pics name on yr site and then upload some porn pics with the original filenames to yr images folder.

    Watermarks are a good step. Here's a way to watermark on the fly with PHP:

    Code:
    // Load the stamp and the photo to apply the watermark to
    $stamp = imagecreatefrompng('stamp.png');
    $im = imagecreatefromjpeg('photo.jpeg');

    // Set the margins for the stamp and get the height/width of the stamp image
    $marge_right = 10;
    $marge_bottom = 10;
    $sx = imagesx($stamp);
    $sy = imagesy($stamp);

    // Copy the stamp image onto our photo using the margin offsets and the photo
    // width to calculate positioning of the stamp.
    imagecopy($im, $stamp, imagesx($im) - $sx - $marge_right, imagesy($im) - $sy - $marge_bottom, 0, 0, imagesx($stamp), imagesy($stamp));

    // Output and free memory
    header('Content-type: image/png');
    imagepng($im);
    imagedestroy($im);
    You can also restrict viewing the images to visitors of your site via .htaccess, however I don't recommend this as it could negate any traffic benefits you would have gotten from Google Image Search.

    If he is hotlinking your pictures you can do one nice prank on him ^^, first change all images on your pictures to new links and then on old links put picture of a dick, dildo, or something like that :D so when someone visit them, he will have a "hard" welcome hahahah :D, and your competitor will learn the lesion :D.
