I dont get what I have been reading here, please help me understand.

I see people are setting up their own websites, taking orders, proceeding to order off amazon and have the item mailed directly to the customer after getting paid via Paypal.

However, ...

1)Amazon wont credit your affiliate link if you directly order a product

2)Amazon will start to pay you 4% per sale but Paypal will take 2x as much even if you sold 50 items you are only breaking even if you are lucky...

What am I missing?

the obvious explanation would be that they are using multiple accounts to make the orders and they are selling the products at a higher price compared to what is sold at Amazon.

I think you are totally missing what is going on? The method I know and have read about here involves finding a lower price from another source and dropshipping it. Nothing to do with clicking your own affiliate link, although that would help your profit margins if you were sourcing from amazon, and could order through a seperate account and IP, I guess, If you planned it carefully. Also, Amazon doesn't use Paypal at all, they send the money straight to your bank account.

Would it really be worth getting banned from Amazon for pulling a stunt like this? Sounds really stupid to me.
